What dirtball and petina1 is spot on. It may or may not be appropriate depending on the types of relationships his family is used to, however.... YOUR opinion is what matters most.

In the scheme of things, it's not all that inappropriate depending on the family and their level of affection. Some families are very affectionate, and something like this is completely non-sexual. Other families would think something like this is abhorrent.
Petina1 is right though that want matters the most is you don't like what you see and that you need to have a discussion about this with him. Please do it in a non accusal way though because if you bring this up in the wrong way he will likely get defensive really quickly because he'll think you're accusing him of incest. Maybe "Honey, I don't think her behavior is really appropriate. Aren't you bothered by it when she does that?"

Yes it's very innapropriate in the sense that he is your husband and you don't like what you see. Have a private word with the young lady and tell her you don't want her to sit on his knee. Then you can get him alone and tell him that it had better stop as well. Tell them straight. Also if he really needs someone to sit on his knee ask him to give you a shout!
